🏢 Shares, Debentures, Ratio Analysis & Other Basics

Basics asked in other exams: kinds of share capital, securities premium, forfeiture, debentures, key ratios, cash flow statement, consignment and computerised accounting.

📌 1. Shares & Share Capital

CapitalMeaning
Authorised (nominal)Maximum limit in the Memorandum of Association
IssuedPart offered to the public
SubscribedPart taken up by the public
Called-upAmount called on subscribed shares
Paid-upAmount actually received out of called-up
  • Kinds: equity and preference shares — preference shares get priority in dividend and return of capital.
  • Securities premium (issue above face value) — Section 52; use is restricted (bonus shares, writing off preliminary expenses etc.), not for dividends.
  • Issue of shares at a discount is prohibited under Section 53 (sweat equity shares — Section 54 — are the exception).
  • Forfeiture: shares are forfeited for non-payment of calls; amount received goes to Share Forfeiture A/c. After reissue, the balance goes to capital reserve.
  • On over-subscription, shares are allotted pro-rata.

📌 2. Debentures

BasisSharesDebentures
StatusOwned capital; holder is an ownerBorrowed capital; holder is a creditor
ReturnDividend — only from profitFixed interest — profit or not
VotingEquity holders voteNo
RepaymentOn winding up (except buy-back)Redeemed after a fixed period
  • Debentures fall under Section 71 of the Companies Act 2013. Debenture interest is a charge on profit; dividend is an appropriation.

📌 3. Key Ratios

RatioFormulaNorm / signal
Current ratioCurrent assets ÷ current liabilities2:1
Quick (acid-test) ratioLiquid assets (current − stock − prepaid) ÷ current liabilities1:1
Debt-equity ratioLong-term debt ÷ shareholders' fundsUp to 2:1 considered safe
Gross profit ratioGross profit ÷ net sales × 100Profitability
Inventory turnover ratioCost of goods sold ÷ average stockEfficiency (activity)
Debtors turnover ratioNet credit sales ÷ average receivablesSpeed of collection

Example: current assets ₹3,00,000 (incl. stock ₹1,00,000), current liabilities ₹1,50,000 → current ratio 2:1; quick ratio = 2,00,000 ÷ 1,50,000 ≈ 1.33:1.

📌 4. Cash Flow, Consignment & Computerised Accounting

  • Cash flow statement (AS 3): three activities — operating, investing (buying/selling fixed assets), financing (issuing shares/loans, paying dividend and interest — for a non-financial company).
  • Consignment: the consignor sends goods to the consignee for sale; ownership stays with the consignor. The consignee sends an "Account Sales". Del credere commission covers the risk of credit sales.
  • Joint venture: a temporary partnership for a specific short-term job.
  • Computerised accounting (Tally, ERP): voucher entry auto-generates journal, ledger, trial balance and final accounts; speed and error control.
⚠️ Exam Traps:
  • In India, issuing shares at a discount is banned (except sweat equity); issue at a premium is allowed.
  • Stock and prepaid expenses are excluded from the quick ratio.
  • In consignment the consignee is an agent, not a buyer; unsold goods are the consignor's stock.
💡 Memory Tip: Remember the norms: current 2:1, quick 1:1, debt-equity 2:1.

📌 5. Worked Examples

Example 1: issue of shares at a premium
